Expanding on ideas implicit or explicit in Fama (1990), this paper develops an empirical prediction with respect to the debt-equity mix in the context of the overall contract structures of a firm. The specific hypothesis tested is: higher fractions of fixed-payoff contracts should lower the fraction of debt in the capital structure. Based on Compustat data, we reexamine the much-investigated debt-equity mix decision, including a contract-structure variable, using both OLS and variance-components modeling methods. As predicted by the contract-cost hypothesis, the results indicate a significant negative relationship between debt use (measured by the long-term debt-assets ratio and the total debt-assets ratio) and the fraction of fixed-payoff contracts (measured by the fraction of fixed payoffs relative to total payment flows).
